ESOP fiduciaries and others responsible for the annual ESOP appraisal need to understand the interaction between their companies' S corporation statement and the valuation. The benefits of being an S corporation ESOP add several layers of complexity to the annual valuation. For example, ESOP shares are valued by law at the price a "willing buyer" would pay, but there is no guarantee that this hypothetical willing buyer would be an S corporation or have an ESOP. Does that make it impossible for the appraisal firm to consider the S corporation ESOP tax shield? If not, how should it affect the annual valuation? Does the appropriate valuation method change for initial transactions, ongoing operation, or in evaluating a potential sale of the company? Lessons from Recent Litigation

The plaintiff in Lee v. Argent Trust Co. filed an appeal with the United States Court of Appeals for the Fourth Circuit after the district court dismissed the complaint. In the Fourth Circuit, McDermott, Will & Emery LLP filed an amicus curiae brief on behalf of the American Society of Appraisers (“ASA”) and made several novel arguments supported by extensive Congressional materials. The ASA’s brief provides the Court with ERISA legislative history and other Congressional materials, and argues that the materials directly contradict many widespread misunderstandings about ESOPs and ESOP trustee fiduciary obligations. The ASA’s brief also explains that many plaintiffs, and some courts, have assessed “investment value” instead of “fair market value,” and that plaintiffs have led courts into error concerning the nature of a fair market value appraisal. Deferring Taxation Using The 1042 Rollover

Recent Federal legislation resulted in increased long-term capital gains tax rates. As a result, more business owners are expressing their interest for tax-deferred sales to ESOPs. As the selling shareholder to an ESOP, you have the option to pay the capital gains tax created by the sale, or if you are eligible, you can elect section §1042 of the Internal Revenue Code. Electing §1042 allows the selling shareholder(s) to defer the capital gains tax in connection with the sale to an ESOP, and if structured properly would result in a permanent avoidance of paying the capital gains tax.
